I think that would be a more interesting balance to the game, and lend a more "medieval" feel. If you set alliance tax to zero, then you need to be picky.
If i pay tax to an alliance, i am effectively a vassal, not an ally
And if someone wants to ally with me, they need to accept my vassals
The diplomatic scheme would be more complex yes, but would benefit the game

Ok Alliances can have a 0% tax rate, that works with your idea of ally with no tax or fee. If i were the leader of an alliance i would not have tax, that's beside the point.
 
Sovereignty is where you basically take the inhabitants of a square next to you and make them work for you, you have to pay them as they don't just work for free, they are like peasants, you need to influence them and make them like you by paying them to do your work.
Indeed it would be nice if the people on Sov. square didn't take as much upkeep overtime because they would begin to respect you and not demand as much gold because they no longer would feel as if you were a slave driver with no mercy, but it doesn't work like that. you have to pay the to do your work.

not really sure how the whole soverignty thing happens, but don't think that captures my idea of vassals. Neither does alliance taxes
There are allies, and there are vassals. Vassals are weaker villages, that pay you to form an alliance. Allies are your equal in might (or thus perceived) and you're happy to ally with them for no tax or fee. If this is the way things already work in illyriad, great. If not, this would be a very interesting feature to put in place

That's kind of what Sovereignty is for, but unfortunately you have to pay them to like you and to get bonuses to production and time bonuses

I think factions cover this idea allraidy. Only they are not yet finished in the development. They are only on the map at this moment to help players and alliances with their choices to move somewhere.

This is fantasy medieval game, right? So there should be vassals, they just pay a tribute to get protection from their lord, automatically becoming allied with this lord. the lord would get 10% off all vassal resource production sent daily (except if sieges are going on on source village or capital city), automatically.

if this lord joins and alliance, all their vassals would go to this alliance as well (maybe with different status)

what do you thin?

BTW: can we have a map that signalls your village / alliance villages position vs another village / alliance vilages positions
